Bank of England Flags Rising AI Risks Amid Market Frenzy and Cyber Threats

The Bank of England has issued a stark warning regarding the escalating risks associated with artificial intelligence (AI), citing a frenzied market for AI stocks and growing concerns over cyber attacks. The Bank's twice-yearly Financial Stability Report noted an increasing speculative fervor for AI-related companies, including the recent market debut of SpaceX.

Alongside market volatility, the report emphasized the potential threats posed by rapid advancements in AI technology itself, particularly in relation to the security of banks' IT systems. These concerns come at a time when borrowers are already facing higher interest rates, partly attributed to increased energy prices and inflation resulting from the Iran war. The Bank had previously projected that approximately five million mortgage borrowers could see their monthly payments rise by an average of £45 by 2028, an increase from earlier estimates. While fears of further rate hikes have subsided following a peace deal between Iran and the United States, the Bank cautioned that other financial system risks persist and, in some cases, have intensified, with AI-related risks being a prominent example.

The Bank highlighted that since the end of the previous year, AI stock valuations have become increasingly stretched. It also observed a significant rise in leverage among hedge funds, a practice where money is borrowed using shares as collateral. Retail investors have also been actively participating through exchange-traded funds (ETFs). Concurrently, AI companies are increasing their borrowing to finance substantial infrastructure investments, yet their earnings growth remains highly uncertain and contingent on the success of these investments and broader AI adoption across the economy. The report cautioned that a reassessment of these prospects could lead to a significant drop in equity prices, with potentially widespread consequences.

A particular area of concern is the risk posed by "frontier AI," the most advanced AI technology, which could amplify cyber attack threats. The Bank stated that recent rapid advances in frontier AI capabilities have heightened financial stability risks related to cyber and operational resilience, potentially enabling "faster, larger-scale and more correlated disruption." The report clarified that while cyber risk is not new, frontier AI could fundamentally alter its speed, scale, and economic impact.

In conjunction with the report, the Bank of England announced plans to relax certain capital requirements for lenders that were implemented after 2007. These adjustments aim to align UK regulations more closely with international standards and are expected to benefit domestic-focused banks such as Natwest, Lloyds, Nationwide, and Santander UK.
